I've been looking around my 40D lately and some of the extra settings are noise reduction and a higher ISO (3200), but, would I get a better image if i took it in RAW and upped the levels when converting and using noise reduction software?

Generally 3rd party noise reduction software will do a better job than in camera software. Try it out and see if you get a better result this way.

Although I don't have much experience with the 40D, I would tend to shoot RAW where I don't think Noise Reduction has an affect, then sort it in software if need be.

These Canons can still take a tasty looking image even at high ISOs, and it's certainly better to have a bit of noise than image blur!

Cheers,
James

Hi ISO (3200) on the 40D works brilliantly

If you turn the option on it allows you to select H (3200) after 1600 on the ISO setting.

I left the noise reduction software off as I shoot raw and prefer to play in my editing software.

I prefer to shoot Raw and use the noise reduction facility on DPP.

The problem with switching on noise reduction in camera is that after taking the shot the camera takes an equal length of time to reduce the noise. I can't remember exactly what happens, it takes another exposure without the shutter opening or something. This is okay when you are taken short exposures but I often take multi-minute exposures on bulb setting and its a pain in the a**e waiting for the noise reduction to do its stuff.
